Your thinking is good except to increase rpm you need to decrease pitch. One change in pitch give about 250 rpm so you need to decrease a lot of pitch. I.e. if the initial set up used a 19 inch pitch...

WOT is max RPM not speed. You would be surprised that prop changes are difficult to make up for improper gear ratio.

Ok the preVortec is rated at 260 HP so no worries. Being fresh water the exhaust, intake and t-stat housing should be in good shape.

Do you still have the old engine? There will be a serial number cast on it which will tell you if it is a 5.0 or 5.7. I am assuming you have an Alpha 1 Gen 2 outdrive which is good...
