The rust is obvious, but it's kind of a mystery to me as to why it is where it is.
It looks like a joint, but there is no water leaking, now, so maybe the rust has sealed it up?

The solution to the engine popping when at or near WOT was (as Mike suggested) to install a 14"x23 pitch propeller, which is what this boat supposedly came with.
